Explaining Home Bias in Equities and Consumption

چکیده
Domestic investors hold a substantially larger proportion of their wealth portfolios in domestic assets than standard portfolio theory would suggest, a phenomenon called "equity home bias." In the absence of this bias, investors would optimally diversify domestic output risk using foreign equities. Therefore, consumption growth rates would tend to comove across countries even when output growth rates do not. Empirically, however, consumption growth rates tend to have a lower correlation across countries than do output growth rates, a phenomenon I call "consumption home bias." In this paper, I discuss these two biases and their potential relationship. * I appreciate useful suggestions and comments from three anonymous referees and John Pencavel, the editor. I am also grateful to Michael Adler, Urban Jermann, and Amir Yaron for helpful discussions. Any errors or omissions are my responsibility alone.

Nontraded goods , nontraded factors , and international non - diversification
Can the presence of nontraded consumption goods or nontraded factors of production explain the high degree of ‘‘home bias’’ displayed by investor portfolios? We find that the answer is no, so long as individuals have access to free international trade in financial assets. In particular, it is never optimal to exhibit home bias with respect to domestic traded-good equities. By contrast, holdings...
متن کاملHome Bias in Equities under New Open Economy Macroeconomics
This paper presents a potential solution to the home bias puzzle based on a new open economy macroeconomics model. In response to technology shocks, sticky prices generate a negative correlation between labor income and the profits of domestic firms, leading to home bias in equity holdings. In contrast, under flexible prices, labor income and the profits of the domestic firms are positively cor...
متن کاملDo trade costs in goods market lead to home bias in equities?
Two of the main puzzles in international economics are the consumption and the portfolio home biases. They are empirically related: countries that are more open to trade also have more internationally diversified portfolios. In a two-country stochastic equilibrium model, I prove that introducing trade costs in goods market alone, as suggested by Obstfeld and Rogoff [2000], is not sufficient to ...
متن کاملInformation and capital #ows: The determinants of transactions in "nancial assets
We show that a gravity model explains international transactions in "nancial assets at least as well as goods trade transactions. Our results support the hypothesis that informational asymmetries are responsible for the strong negative relationship between asset trade and distance. This result is very important for theories of asset trade, portfolio adjustments and home bias. We strengthen it b...

This thesis addresses three issues in international macroeconomics. Chapter 2 provides an empirical investigation of both the shortand long-term determinants of current accounts for eight largest emerging Asian economies. The analysis is carried out within a cointegrated VAR framework. In this chapter, I show that current account behaviours in emerging Asian economies are heterogeneous. Initial...
